Was the headtube chamfered? Some facers/readmers have the chamfer built in but some do not. Without it the sharp edge of the headtube will interfere with the radius on the headset cup.

Wool all the way. Once you ride in premium wool you'll never go back to wet, stinky plastic.
Linseed oil. Honestly, nobody really knows because nobody is actually doing double blind tests.
Linseed oil does a good job of getting in all the spots and not making a mess. It's also cheap and easy to get and makes great spoke prep.
